Two meanings doing the work here, nothing trickier than that. Teased gives you ragged, as in the old sense of "to rag" someone meant to mock or tease them. Then separately, wearing tatty clothes also lands on ragged, since that's just describing someone dressed in rags — either definition gets you there on its own.
